My garage is typical 4"x2" on 16" centers. At the moment it also has 5.25"x3/4" diagonals. I would like to get rid of them and panel the inside of the garage with plywood. Is 1/2" thick enough to act as a shear plate and provide diagonal bracing or do I need to use 3/4"?

Diagonals really aren't required for a typical garage.  1/2 plywood /OSB is plenty.  Even sheet rock  will provide plenty of strength.  Sheet rock will also add a measure of fire protection.  Don't worry sheet rock can go up really quickly and easy on walls. No you don't have to tape and mud it. Just butt the seams together and screw into the studs. Don't try to be fast.  Just be accurate. Snap chalk lines even measure for even spacing of screws  if you are inclined to OCD.   
Sheetrock will brighten the garage up a lot even without paint.  
Then when it gets too dirty you can slap a coat of paint on it.

That's about what I did. I put a waist high perimeter of t-111 to protect from bumps.

California is different than most states that diagonal bracing is required by code.  Just add filler strips to make it all level and then sheath it in drywall or plywood

I have a similar setup in my garage that needs love. Aside from plywood and plaster board. Do folks use any other type of wall coverings, slats or other? Pics?
